Sounds like luxating patella- it is pretty common in small breeds. That is where the knee cap slips out of socket. There are different grades, 1-4, four being the worse. Many dogs live all their lives with a grade one and never need any special treatment. Typically a grade 3 or 4 is a definite candidate for surgery. There are several members who's yorkies have been through the surgery, I am sure they can give you more information.
You may want to seek a second opinion from another vet before you try to make a decision. Just to be sure and don't be afraid to ask any questions you might have. Knee surgery will put your little one up for several weeks. The surgery can be quite costly, too.
