Sounds like you really want him and I personally think $500 is very reasonable. He is totally adorable. I do think it's wrong these people just threw these two dogs together so they could breed, but sounds like you are already in love.
You did say "The vet is willing to sign a letter that the dog does not have any hereditary yorkie conditions", but just be aware that things don't always show up right away and since these people did not do any testing, the vet signing that letter means absolutely nothing.
